Institutional Auto ABS Analytics & Framework
1. Absolute Prepayment Speed (ABS vs. CPR)
Auto loan securitizations use the Absolute Prepayment Speed (ABS) convention rather than the mortgage Conditional Prepayment Rate (CPR). ABS measures monthly prepayments as a percentage of the original collateral balance:
Because auto loans amortize rapidly with scheduled payments, a constant ABS prepayment rate implies that prepayments represent an increasing percentage of the remaining balance as the pool seasons. Prime auto ABS typically prepays at 1.3% to 1.7% ABS.
2. Cumulative Net Loss (CNL) & The Depreciation Hump
Auto loan credit losses follow a distinct bell-shaped loss timing curve peaking between months 12 and 24:
The peak occurs because vehicle depreciation is steepest in the first two years (vehicles lose 20%–30% of value in Year 1). Scheduled loan amortization lags behind vehicle depreciation, creating a "negative equity window" where borrowers who face unemployment or medical distress cannot sell the vehicle to cover the loan.
3. Credit Enhancement Layers & Turbo Trapping
Auto ABS structures employ four layers of credit protection:
- Subordination: Class A (82%) is insulated by junior Class B (7%) and Class C (5%) notes which absorb losses first.
- Overcollateralization (OC): Collateral loan balance exceeds note balance by 6%–10%. If pool losses deplete OC below its target, Turbo Amortization diverts all excess spread into paying down senior notes.
- Reserve Account: Initial cash deposit (1.0%–2.5% of pool) held in eligible bank accounts to cover interest shortages.
- Excess Spread: Monthly net APR minus note coupons and servicing fees.
4. Rating Agency Loss Coverage Multiples
Rating agencies (S&P, Moody's, Fitch) assign credit ratings based on Loss Coverage Multiples:
For a Class A note to attain a AAA rating, the structure must provide at least 4.5x to 5.0x coverage of base-case lifetime CNL under severe depression stresses. Subordinate Class B and C notes require 3.0x (AA) and 2.0x (BBB) coverage, respectively.
